I use a program called PSP Video 9. It is free and works pretty well. The videos it converts usually play fine on the PSP but I found that I have to go into the options and increase the audio or I won't be able to hear it them with the volume turned all the way up.

Do you have a reason not to upgrade your firmware? I had a lot more problems playing videos with 2.x firmware than I do with newer versions.

Try upgrading to 4.xx I have a special firmware on my psp so I don't know what is the latest Offical firmware but I would recommend using PSP Media Manager.
Psp Manager converts all types to fit your psp and you could either buy it from any electronics store or download the software.
